Do the monsters get bigger and tougher as you get bigger and tougher? Or is that just my imagination?

I think it depends on the level of the highest level character you have.

I think that there are supposedly some limits within each area as to how high the monsters will go. But yes, the game does scale as described -- and a good thing it does, so the game doesn't have to be played in a completely linear way!
